I am using Outlook 2007 with Groups and just lost all my contacts in outlook

Please note that this is not an issue related with 'Groups', nor is Groups responsible for 3rd party applications. The Groups app does not have compatibility issues with 3rd party softwares as it is iTunes and the iPhone firmware which talk to 3rd party softwares and deal with sync concerns.

The iPhone syncs contact groups created on the phone with Outlook folders and not categories. You should be able to find your contacts inside the folders under Outlook. One caveat is that Outlook has certain limitations: every contact can be assigned to one and only one folder (group). So, even if the iPhone allows a contact to be assigned to more than one group, in Outlook the contacts will end up in one folder (group) only.

TIP: Some users have switched from Outlook to funambol (http://www.funambol.com/). This apparently works great and syncs will with all group information on Windows without issues.
